Please help me make sense, if the current price of a stock is $100 and someone purchased calls with strike price of $70 in 6 months. How is that possible?
It's going to be right around today's price minus 70 plus time value for 6 months (~182 days)... That time value will fluctuate based on volatility regarding the underlying instrument.
For instance, RDDT 7/18/25 70C could have been met at the ask most recently for $114.80/share, placing it's breakeven at 184.80 on July 18th. Not cheap, but mostly loaded with intrinsic value. RDDT share price closed today at 180.83, so that's an effective $4/share time premium (0.23% today's lot cost) for the luxury of holding that call.
Compare that to GOOGL 7/18/25 85C (lowest available strike) priced to sell at $110.30/share. 195.30 breakeven vs a closing share price of 191.81 yields a $3.50/share time premium (about 0.2% current lot cost). So yeah the cost varies but it's pretty consistent.
The reason this market is possible is because you're ultimately betting on the share price being above breakeven (not just the strike) by the expiry in order to profit above that threshold, and the seller of the call is happy to trade the shares away at that breakeven (or they should be anyway lol).
They lock in today's price plus a tiny bit (and a nice chunk of the lot cost up front lol) only leaving the $7k up to the 70 strike in the deal. Sure they could miss out on price running over the breakeven, but more importantly anything at all could happen to that share price and they've already cashed out $11k of it in the form of a premium. Their breakeven at that point is the strike minus premium, so they're not out anything at all until share price reaches below $66 or $81.50 in my examples, respectively. Not bad downside protection really. -
