Please help me make sense, if the current price of a stock is $100 and someone purchased calls with strike price of $70 in 6 months. How is that possible?
Options can be tricky and you need to know one thing. Just because there is a call option, that does not mean that the person is always buying the option, they can actually short the option. One strategy is let us say that you own stock X and currently it is at $100 and you have 100 shares. Instead of selling the shares and paying taxes on the profits you made on that stock, you want to accumulate more shares and you know the shares are ripe for a slight correction, since you have the stock already, you can short the calls at $70 and collect the premium. Since it is deep in the money let us say those calls are priced $155.00. So if you sell these calls your broker will debit you $5500 into your account. In about 3 weeks the stock drops down to 81, so now that same calls is worth only $135. So now you can go and buy back the options you shorted to close your position, but meanwhile you made $2000 profit. You really like this stock and believe that in a year the stock would easily double to 160 from this level, so you go ahead and buy an additional 24 shares from that $2000 profit you earned in shorting the call. In other words, you added 24 shares without costing you a penny. This is risky though, you need experience and know what you are doing, but do not think that all calls and puts are always bought, they could be shorted just as well. And that my friend is how wealth is accumulated.
Oh you might ask why not just buy the puts, simply because of recent runup, the calls are juicier in price and present a better opportunity, FOMOs are still pushing prices higher. -
